A synthetic ETF's index exposure can come from a contract

Singapore's MoneySense guide explains why the asset basket and target index may be different.

THE IDEA TO KEEP

Explain an unfunded swap structure without confusing collateral, substitute assets, and the target index.

Read the route to the return

An index label tells the reader the intended exposure, but not necessarily how the ETF obtains it. Singapore's MoneySense explains synthetic structures that use derivatives, including swaps, to replicate an index return. In an unfunded swap example, the fund holds a basket of securities and exchanges its return for the target index return through a contract. The basket can differ from the index. This is why reading only a holdings list can leave out an important part of the economic exposure. The prospectus must supply the actual structure.

Trace one simplified exchange

Suppose a fictional fund begins with a $100 million basket. Over a teaching period, the basket earns 2%, or $2 million, while the target index earns 5%, or $5 million. In a simplified return exchange before contractual fees and other adjustments, the fund owes the basket return and is entitled to the index return. The net difference is $3 million payable by the counterparty. This arithmetic does not describe every swap's settlement schedule, reset terms, or exposure. It merely shows how the contract can supply a return different from that of the physical basket.

Separate the risks

The fund has market exposure to its target strategy and contractual exposure to the parties providing the derivative. A rising index does not ensure that every counterparty obligation will be paid. The significance of a default depends on the specific exposure, netting, resets, collateral, enforceability, and liquidation conditions. Do not assume the full notional amount is always the unsecured loss, and do not assume collateral makes every loss impossible. The basket itself can change value. The funded and access-product structures described by MoneySense also differ from the unfunded example used here.

Compare implementation rather than labels

A physically replicated fund may introduce its own trading, sampling, custody, securities-lending, and tracking issues. A synthetic route may offer access or tracking advantages while introducing different dependencies. Neither word establishes suitability or superior returns for a particular investor. Compare the actual benchmark, expenses, tax treatment, collateral policy, counterparty concentration, and observed tracking record. If two funds use different index versions, a return comparison may be measuring withholding-tax assumptions or reinvestment conventions as well as implementation. Keep those dimensions visible instead of attributing every gap to the word synthetic.

Draw the contract map

On paper, draw the investor, fund, asset basket, swap counterparty, and any custodian. Label which asset or obligation each party holds and what happens if a payment is missed. Use a fictional $1 million unpaid obligation to distinguish an exposure from a percentage of total assets, then avoid extrapolating it into a universal loss limit. This is Singapore-based financial education, not approval of a named fund. Continue with the index-sampling lesson to compare another way a fund's actual holdings can differ from every constituent in its benchmark.

A global perspective
